Hard Money When Deadlines Draw Near

Commercial and investment properties are often subject to different rules in terms of financing. The collateral becomes all the more important because it represents the income of the borrower. It goes without saying, then, that the bank or finance company will require documented evidence that the property has a history of, and capacity to, generate sufficient revenue to mitigate the risk of the loan. This can be tedious and extend the process. Keep in mind, banks don’t care the borrower may have a 180-day deadline. Banks are just thinking about protecting their interest most of the time.

Enter hard money or private money. It is called such because it consists of private funds provided entirely on the basis of the property value and its promise to perform. It serves as a bridge loan when it is issued in anticipation of subsequent financing by a more traditional lender. Even though like-kind exchanges don’t have to be a simultaneous trade of properties, there are two critical time limits you must adhere to. If you don’t the entire gain will become taxable. There is no way to extend the limits other than a presidentially declared disaster.

Limit number one

You only have 45 days to identify a potential replacement property from the date you close the transaction on the property you sold. The identification must be in writing, signed by you and presented to either the seller of the replacement property or the person appointed as their qualified intermediary. Contrary to popular belief, simply sending notice to your real estate agent, CPA or attorney will not suffice. The replacement property must be described in writing using the legal description, street address or APN. Be sure to follow the Internal Revenue guidelines for the maximum number and dollar value of the properties that can be identified.

The second limit

The replacement property must be received and the exchange finalized no later than 180 days after the sale of the exchanged property or the due date (unless extensions have been granted) of the income tax return for the actual tax year in which the forfeited property sale was completed, whichever is earlier. The replacement property received must be virtually the same as the property identified within the 45-day limit outlined above.

The new property you purchase and the property you sold must meet specific requirements. It is imperative both properties must be used for investment or business. If the sole purpose of the property is to be used for personal use such as a primary residence or vacation home it will not qualify for a 1031 Exchange. Both properties must fall into the same category to be considered like-kind. But to not confuse like-kind as needing to be identical. For example, if an investor sells a four-unit property and then purchases a significantly larger apartment building, the two properties would still be considered of the same class. This is so, simply because they are both investment real estate.

With a Section 1031 Exchange there must be a swap of properties. The most effortless Section 1031 Exchange is a concurrent exchange of one property for another. A property owner will simply sell one investment or business property and utilize the proceeds of the sale to buy another like-kind property all the while staying within the required IRS timeline.
